When I click on "Receive payment" it records that a payment has been received but does not acknowledge that some of the payment is VAT. What am I doing wrong?

The invoice that payment is being applied against will have the VAT billed. Your VAT balance should already be correct on an accrual basis. Payment is just payment, there is no distribution or allocation of it other than to the invoice totals being paid.
